Odd, it works for me. Here is the key stanza of my fedora.core.repo
file:

--------------------------------------------------
[core]
name=Fedora Core $releasever - $basearch
baseurl=ftp://charlesc/pub/f$releasever/F-$releasever-i386-DVD.iso
enabled=1
gpgcheck=1
gpgkey=file:///etc/pki/rpm-gpg/RPM-GPG-KEY-fedora file:///etc/pki/rpm-gpg/RPM-GPG-KEY

For that to work, I have a symlink:

[root@charlesc pub]# ll f7
total 12
lrwxrwxrwx  1 root root   27 Jun  3 18:07 F-7-i386-DVD.iso -> ../f7_auto/F-7-i386-DVD.iso
--------------------------------------------------

The f7_auto directory is where automount does its magic. From
/etc/auto.f7:

--------------------------------------------------
F-7-i386-DVD.iso        -fstype=iso9660,ro,loop :/crc/isos/f7/F-7-i386-DVD.iso
--------------------------------------------------

That done, yum works correctly.

Have you sha1summed your iso image?
