The sasauthd has to be running and set up properly to authenticate. Mine is set up with MECH=shadow, so it uses the systems's shadow file to check user/pass. In /usr/lib/sasl2/Sendmail.conf pwcheck_method:saslauthd is set. Other configurations are possible. Just read the SASL docs on your system if you want to use different methods.
