Would it have anything to do with the fact that is being booted as USB-HDD and not USB-ZIP, USB-FDD or USB_CDROM? It only boots as USB-HDD. Probably because of the geometry settings (tracks per cylinder and sectors per track). This guy installed Suse and booted the the same pen stick as mine as USB zip/flash: http://www.safepoint.nl/tech/USB_pendrive.html Also i'm using dd for windows to save the diskboot.img to the pen drive and after the image is saved i check the volume with killdisk for windows and it shows it as fat12.
